I never used that function till now but I think it is for bringen several action together.
For example you have a choreo-action and a walk-cycle. Now you want them to be together in one action to easily edit something or for export-supposes.
Just bake the action and everything is fine.

This is sometimes used by Pluginwriters for there work... but I dont think you need to do it in an normal project.
This is just a suggestion... I dont know it actually, but in the end it is not one of the most important functions... you can easily make a project without it.

Baking an action converts all the motion into explicit keyframes. It replaces constraints and relationship driven movement with keyframes. And as stated in the previous post, it combines multiple layers of actions into one.

One thing to remember about baking actions, as mentioned earlier, is that all your constraints are deleted and replaced with keyframes. Also, I think baking creates keyframes on every frame, which can make editing an action really tedious afterwards. Hash said once that the "bake all actions" command was written to help video game artists export actions for video games, but I don't know anything more than that.

"Bake Actions" is a function that should only be used once an entire project is completely finished and everything is ready to be nailed down. It makes every frame a keyframe, and can't be undone. It's something that should only be used if you absolutely have to do it.

"Can't be undone" - but you can make a copy of the project under a different file name and bake that, right? So if you need to change something after that, you can go back to the original project, change what you need to change, and make another baked copy, right? Hope so. Haven't used this function yet.
